Given what Naughty Dog means based on the Urban Dictionary meaning, I don't think it's racist or funny...but more "ewww".

I don't know. I think the phrase is more a play on what "Navidad" sounds like. I have NEVER heard of anyone using the term "naughty dog" in the urban dictionary sense, and I've worked with high school kids for 25 years. I feel like that is not vernacular that's very common.
Please always keep in mind that Urban Dictionary is Wikipedia-like in that it is socially constructed, but unlike Wikipedia in that it is not very moderated or curated. The entry is from someone in 2009, and it only got 48 upvotes and 46 downvotes. A subsequent entry got 12 upvotes and 21 downvotes. Those are the only two entries.
Don't believe everything on Urban Dictionary!

ETA: I don't think the phrase is racist. Context matters. The phrase on a dog sweater for holiday pics of of dogs? Maybe. It doesn't make my spidey senses tingle or anything, even if I don't find it particularly clever.

I’m not going to look at the urban dictionary definition, so without that I think the pun is funny, and can imagine a cartoon with a dog ripping up presents under the tree with the caption Felix Naughty Dog. Or an ugly Christmas sweater.

Oh, the Urban Dictionary never fails to disappoint. I mean what happens between two consenting adults... still eww.
I don't think it is racist and is a play on words. I guess I have heard it for so many years that it just seems like a silly phrase.

Unless you are a Spanish speaking dog in a Christmas sweater then it has the potential to be cringy or go wrong in some cases.
Perhaps as an inside family joke but not for public consumption. My ex used to purposefully, ‘jokingly’ mispronounce certain holidays but my kids didn’t like it if he did it with other people present.
So in your scrap book if you have some sort of inside family joke, maybe. On your coffee mug for the workplace - maybe not. But context, audience & delivery is everything, especially if you feel the need to ask.

I get it, and I think it’s totally fine with any image of dogs misbehaving at Christmas time. I say that as a non-Latina myself, but having been married into a Mexican-American family for over 40 years now. They would think it’s hilarious. Not going to look at Urban Dictionary. oh hell no.

I have a sign in my kitchen with that saying. My mind wenot back to the Sesame Street Christmas. I didn’t even think of it being racist for a second.
